These are your wise moves.
You're opening up a can of worms that you won't readily be able to close if you aren't careful. You can't fix your business reputation once it's damaged. You screwed up, and you can't expect to get everything you want at this point.
If you sue him, there are a lot of bad things that can happen that you'll regret if you aren't careful.
I wouldn't sue no matter what. It's a bad, bad, bad, move...even if you could win.
I would write him a conciliatory letter, documenting your side of what happened, and expressing a desire to resolve it--and politely stating that if he doesn't want to resolve it, you'll just keep the work and call it a day.
And I'd be willing to take $1000.00 and consider myself lucky.
